That is correct. There is a “shelter in place” order, meaning that wherever people are, they should stay there. If you have a business, you should stay home and not open today. Public transportation has been shut down. Relevant quote from a news story I just saw:
“We’re asking people to shelter in place, in other words to stay indoors with their doors locked and not to open the door to anyone other than a properly identified law enforcement officer, and that applies here in Watertown, also Cambridge, Waltham, Newton, Belmont and at this point all of Boston, all of Boston,” said Gov. Deval Patrick at a briefing Friday morning.

WBZ just reported a guy with a shaved head was taken into custody in Brighton ans his car searched…state and federal people on the scene…but it certainly looked like a calm area.

It sounds like an exaggeration to me - it’s hard to imagine a US city literally getting ordered to be on lock down like a prison. Is it some sort of “state of emergency” law? What covers this stuff?

I don’t know the law that covers this specifically, but since it came from the governor, I’m assuming that the police could at least order you off the streets if they saw you there.
In Ohio, inclement weather conditions sometimes mean that the county will declare a “snow emergency,” which means you are not supposed to travel on the roads. In the highest level of snow emergency, you can indeed be arrested if you violate this order. So it would not surprise me if you could legally declare something similar for a massive city-wide manhunt.
